Yeah, somehow I replied before noting there were replies and that I was,

You're not alone.

The original question only had to do with the "correct" operation of DNS
servers, with regard to /etc/hosts.   The replies from Joe D and James T
confirmed my suppositions.

As it turns out, the system that prompted me to post, is not running a
true DNS server at all, but a "DNS proxy" along the lines of "dnsmasq". 
In that context, the use of the content of local files in response to a
DNS query is "just fine".  Local Administration and all that sort of
thing.
