Well make sure that is the Xsetup in your $KDEDIR/share.config/kdm not the 
one in /etc/xdm.

In any case my speculations may be right; It is possible that KDE3.x does 
not use kdmdesktop anymore. I see there is an app krootimage whose function 
is to put a bg to kdm. Its only argument is for the config file which I am 
sure is not needed if it is the default.
It may be started automatically by kdm but it cant hurt to do it manually in 
your Xsetup file.
Just run it straight; comment out the distro specific stuff around it. (from
